I just ran into this dilemma this past weekend. My family cleared the stand by list one hour before boarding. So I went to agent to upgrade our seats but was told we can't if we were standby. She mentioned it seemed like a stupid rule since the seats were available and it was extra revenue for SWA but nonetheless she had no way to let us purchase them.

Could definitely be either! Usually at price point, but there is always a chance it could be seats left!!
What I usually do is go back and make a "mock reservation" with let's say 8 passengers and see if that same flight has 8 seats. That usually determines whether it is price or seats left

By law, the answer is a definitive YES that such overwater flights carry both life rafts and life preservers or floatations to accommodate each occupant:
(a) No person may take off an airplane for a flight over water more than 50 nautical miles from the nearest shore unless that airplane is equipped with a life preserver or an approved flotation means for each occupant of the airplane.
(b) Except as provided in paragraph (c) of this section, no person may take off an airplane for flight over water more than 30 minutes flying time or 100 nautical miles from the nearest shore, whichever is less, unless it has on board the following survival equipment:
(1) A life preserver, equipped with an approved survivor locator light, for each occupant of the airplane.
(2) Enough liferafts (each equipped with an approved survival locator light) of a rated capacity and buoyancy to accommodate the occupants of the airplane.

There's nothing illegal or suspicious about checking Southwest's Low Fare Calendar daily for fare decreases. I check this frequently for both my airfare and Southwest Hotels reservations and have locked in some decent flight credits, fare and square!
That's the beauty of Southwest's No Change Fees policy. As long as you're using the airline system for lawful activity, there's nothing wrong with checking for fare changes everyday to receive flight credit when prices drop.
That being said, if federal law enforcement like the FBI suspects one is using the airline system to conduct separate illegal activity, of course they will investigate the matter and airlines like Southwest will fully cooperate with the federal law enforcement agency in question in providing information related to the person's trip in question. Same for the state and local level.

In that case it was booked as a standard connection and then adjusted on the same day to extend the layover into a stop over.

If you are asking in hopes Southwest would offer such a pass I highly doubt it even after the last December mess planes are still booked to capacity (at least most of the 100 segments/64 one ways I have taken) this year have been full or almost full
If they did a pass like that they would probably get bad PR for never having available flights day of (to popular destinations)

But the more likely outcome is a much later boarding position.
If you are A-list though then you can board at "A61" position between A and B groups even if you have a B or C position. (And it says A-list on your boarding pass)

Or I think it will show you the total to be canceled and give you one last chance to change your mind but I'm not 100%, I vaguely recall that you select everything to cancel a flight and then at the end it says $XXX to travel credit and you can confirm that you want to cancel.
Although funny thought - what if the buttons are "yes" and "cancel" - yes I want to cancel the flight. Oh no I just canceled the cancellation instead. It would turn into a Monty Python skit.
